Chapter 2 of 4

Competition, pricing power and the industry profit pool

Use competitive frameworks to explain who can keep the money, not merely which industry grows.

2 min read · Original educational chapter

Growth does not tell you who earns the profit #

A busy neighbourhood may contain many restaurants, yet intense discounting can leave each owner with little cash. Likewise, expanding demand can be captured by suppliers, distributors, customers or competitors.

Map the value chain and identify who controls scarce inputs, distribution and customer access. Market concentration alone does not establish durable pricing power; substitutes and customer bargaining can still constrain returns.

Translate competitive forces into observable evidence #

Ask about entry barriers, rivalry, substitutes, buyer power and supplier power. For each, name an observable measure: switching cost, contract duration, capacity additions, price resets, concentration or replacement options.

A brand is a hypothesis about customer behaviour, not a permanent moat by definition. Test retention, realisations, distribution cost and returns after advertising. A firm selling at a premium can still earn weak returns if the premium costs too much to maintain.

Use broad frameworks without treating labels as forecasts #

PESTLE describes the political, economic, social, technological, legal and environmental setting. SCP links structure, conduct and performance. A BCG-style growth/share map compares business segments; it does not calculate their value.

Use these frameworks as question lists. For example, a high-share mature segment may generate cash, but maintenance capex or substitution can weaken that role. Calling it a cash cow does not replace reading its cash flow.

Check whether price increases survive in cash #

A company may announce higher prices yet offer discounts or suffer volume losses. Compare net realised price, mix, receivables and unit contribution. Look across a cycle rather than only a favourable quarter.

Pricing power is stronger when customers accept higher net prices without proportionate lost volume, rising acquisition cost or deteriorating collections. Even then, valuation depends on what the investor pays for those economics.

Hypothetical worked example

A fictional price and volume trade-off

A firm sells 1 lakh units at ₹1,000 with ₹700 variable cost: contribution is ₹3 crore. After a price rise to ₹1,050, volume falls to 90,000 units and variable cost stays ₹700. Contribution is ₹3.15 crore.

Contribution rises 5%, not the 5% price rise plus an invented growth benefit. Fixed costs, advertising and working capital still determine operating cash and profit.

Common mistakes

  • Treating framework labels as valuation outputs.
  • Assuming market share guarantees customer loyalty.
  • Ignoring discounts and volume when measuring pricing power.
Check your understanding

What is stronger evidence of pricing power than an announced list-price increase?

Make this chapter useful

Can you defend the reasoning?

Before moving on, answer the self-check in your own words and write why each alternative fails. Use the worked example to test that explanation. Then apply it in the module research task; keep the assumptions and the evidence that could change your answer.

Desk assignment

What to submit

Map a fictional industry’s value chain and competitive forces; attach evidence and a countercase to each claimed advantage.

Use the research ledger for dated evidence, or the module workbooks for calculations. Separate observations, assumptions and interpretation.

Sources and further reading

Further-reading references from the curriculum source list. Contract sizes, expiry calendars, settlement references, margin parameters and tax treatment can change; verify the current operative documents for the actual product. Worked figures are illustrative, not current quotes.
