Playbook: trend pullback with an invalidation point

Distinguish a trend resumption hypothesis from averaging into a falling market, and define a single-entry paper test.

The playbook at a glance

Market conditions
An explicitly defined upward trend followed by a qualified pullback.
Setup & entry trigger
Completed resumption close above the prior high; next eligible opening under a frozen gap allowance.
When the idea fails
Lowest low of the pullback/trigger bars minus the declared buffer.
Position sizing
Initial stop distance, multiplier, friction, affordability and aggregate open risk all constrain quantity.
Exit policy
Initial stop; after a completed +1.5R close use the specified next-session trailing rule; tenth-session time exit.
When to skip
Trend definition fails, a pullback closes below its filter, execution is unsuitable, or funding/heat fails.

These rules are unvalidated research candidates, not a claim of positive expectancy. Parameter choices are illustrative. Test costs, gaps and funding before interpreting a result.

The pullback needs a trend definition #

Buying after a decline is not automatically a pullback strategy. Define the prior trend using only completed information. An illustrative daily candidate requires the previous close above its 50-session moving average and that average higher than it was five completed sessions earlier. These are test parameters, not proof that an uptrend will continue.

Define the pullback as two consecutive completed down-closes relative to the preceding session, while neither closes below the selected 50-session average. The point is reproducibility. Another researcher should identify the same candidate set without knowing which cases later recovered.

A resumption trigger is not permission to chase #

After the two-day pullback, require a completed close above the previous session’s high. Enter at the next eligible opening price under a frozen gap allowance. If the opening price makes the planned risk or capital use exceed its cap, skip. Buying at any price because the trend appears strong silently changes the strategy.

One qualified trigger permits one entry. No averaging is allowed in this version. A stopped trade needs a completely new qualifying setup before another entry can be considered. State how overlapping candidates are handled so that the historical simulation cannot create unlimited positions in the same market.

Make the initial invalidation and position count consistent #

Place the illustrative initial invalidation below the lowest low of the pullback and trigger bars, with a predefined buffer. The stop belongs to the price structure. Quantity is then solved from the account budget, friction, the price distance and the actual multiplier. Do not reverse that order by choosing quantity first and placing a stop wherever the money budget runs out.

A daily swing strategy carries overnight gap risk. If the budget cannot tolerate a plausible adverse opening or the instrument imposes settlement funding you cannot meet, a technically qualified entry is still ineligible. The risk unit controls a plan; it does not cause the market to fill there.

Test a trailing version without moving the rules #

For a specific research variant, retain the initial stop until one completed session closes at least 1.5 initial price-R above entry. Thereafter raise the next session’s stop to the higher of the existing stop and the previous completed session’s low minus the buffer. Never lower it. Include a tenth-session close as a time exit for this variant.

The update is calculated after the close and applies to the following session; applying that day’s eventual low earlier in the same day introduces look-ahead. Compare this variant with a separately registered fixed-objective version. Do not choose the better exit for each completed historical trade.

Analyse the trades that embarrass the story #

A trend filter can enter late, and a pullback can be the start of a reversal. Record losses in extended trends, choppy sideways conditions and after large announcement gaps. Include the opportunity cost and execution burden of waiting for confirmation. A more selective strategy can have fewer trades without a better net return per unit of exposure.

Measure maximum adverse and favourable excursions using a stated intrabar assumption. If the stop frequently triggers before the price resumes, examine the whole distribution. Simply widening the stop until old trades win is not a controlled improvement; it changes size, payoff and the research question.

Hypothetical worked example

A fictional risk and trailing calculation

A qualified paper entry is 1,000, the structural invalidation 985 and friction allowance 1. A ₹1,600 budget implies 100 units at 16 per unit before capital and portfolio caps. The initial price-R is 15. Activation of the trailing rule requires a completed close of at least 1,022.50; it is not activated by an intraday tick there.

Suppose an activated session’s completed low is 1,014 and the buffer is 2. The next session’s stop becomes max(existing stop, 1,012). A gap to 1,005 would not deliver an exit at 1,012. Keep the realised gap loss in the ledger rather than replacing it with the planned stop price.

Common mistakes

  • Averaging down because a moving average previously held.
  • Using today’s final low to trail a stop earlier today.
  • Comparing exit methods by choosing the winner trade by trade.
Check your understanding

When may a trailing stop based on a completed session’s low be applied in this version?

Make this chapter useful

Can you defend the reasoning?

Before moving on, answer the self-check in your own words and write why each alternative fails. Use the worked example to test that explanation. Then apply it in the module research task; keep the assumptions and the evidence that could change your answer.
