Chapter 4 of 5

Reading financial statements

Connect the income statement, balance sheet and cash-flow statement before relying on a headline profit number.

3 min read · Original educational chapter

Three statements, three questions #

The income statement describes revenue, expenses and profit over a period. The balance sheet describes assets, liabilities and equity at a date. The cash-flow statement explains movements in cash through operating, investing and financing activities. None is a complete substitute for the other two.

Accrual accounting recognizes economic activity according to accounting rules, which need not coincide with cash receipt. A company can record sales while waiting for customers to pay. A large profit number therefore does not automatically mean an equally large increase in bank cash.

Working capital can absorb cash #

Receivables, inventory and payables affect the funding required to operate. If customer collections slow while inventory grows, cash can be tied up even as reported revenue increases. Borrowing may temporarily hide that pressure.

Read notes on revenue recognition, debt maturity, contingent liabilities, related parties and changes in accounting estimates. Compare consolidated with consolidated figures and equivalent periods. A one-time gain can make recurring profitability look better than it is.

Ratios need a business model #

A margin ratio divides a relevant profit measure by revenue. Return ratios compare earnings with capital employed under a stated definition. Leverage ratios describe debt relative to equity, assets or earnings. Definitions matter because apparently similar ratios can use different numerators and denominators.

Use several periods and comparable businesses with similar economics. Banks, manufacturers and asset-light service companies cannot be understood from one universal ratio threshold. The aim is to formulate questions, not convert a spreadsheet into an automatic buy list.

Decision lab: A growing P&L can hide a funding problem #

A fictional business reports profit while receivables and inventory absorb cash. A single weak cash quarter may reflect expansion or timing; repeated deterioration can imply something different. Read the working-capital notes before using a profit/cash ratio as a verdict.

Reconcile profit to cash with each non-cash and working-capital adjustment stated. Then build an alternative explanation for the same numbers and identify the disclosure that could distinguish them. Separate missing evidence from negative evidence.

Hypothetical worked example

Profitable on paper, short of operating cash

A fictional company reports revenue ₹100 lakh and operating expenses ₹80 lakh, ignoring tax and other adjustments. Its operating profit is ₹20 lakh. If receivables increase ₹18 lakh and inventory increases ₹7 lakh, those changes absorb ₹25 lakh of cash.

Before other working-capital and non-cash adjustments, operating cash could be negative despite the profit. Financing with a new ₹30 lakh loan increases cash but does not make the underlying collection problem disappear.

A reader should reconcile the actual cash-flow statement rather than assume this simplified bridge includes depreciation, payables, tax and every accounting item.

Common mistakes

  • Comparing standalone results with consolidated results.
  • Treating borrowing inflows as cash generated by the business.
Check your understanding

Which observation can coexist with a reported profit?

Make this chapter useful

Can you defend the reasoning?

Before moving on, answer the self-check in your own words and write why each alternative fails. Use the worked example to test that explanation. Then apply it in the module research task; keep the assumptions and the evidence that could change your answer.
