Chapter 9 of 17

Gold portfolio attribution and hedge construction

Separate metal, FX, basis, carry and execution contributions, then choose a hedge against the stated liability.

Define what the hedge is meant to stabilise #

A treasury hedging a future purchase, an investor hedging portfolio drawdown and a dealer neutralising inventory delta have different objective functions. “Gold hedge” does not specify which cash flow or risk is to be reduced. Start with quantity, currency, payment date, benchmark and tolerance for residual error.

The hedge can reduce variance of a chosen exposure without improving standalone derivative P&L. Evaluate it against the commercial or portfolio objective rather than requiring each leg to make money.

Make the currency and basis exposures visible #

A rupee metal exposure contains the dollar metal reference, USD/INR and local product/location effects. Hedging only the metal leg leaves the currency component unless a combined instrument offsets it in the relevant measure. Maturity and quality mismatches create additional residuals.

Use either an exact cash-flow bridge or a clearly labelled approximation. For small changes, delta-style exposures can be useful, but multiplication creates cross terms in finite returns. Keep the unexplained residual visible rather than forcing every rupee into your preferred macro explanation.

Choose hedge units under a specified estimator #

For a minimum-variance linear price-change model, h* = Cov(ΔS,ΔF)/Var(ΔF). Quantity of futures exposure is h* times the commercial quantity when S and F use compatible currency and mass units. Integer contracts, costs and risk limits constrain implementation.

A regression coefficient is not a structural constant. Sample horizon, outliers, time alignment and regime dependence affect it. A return regression produces a value-exposure coefficient; applying it directly as a physical-quantity ratio without the appropriate scaling is a unit error.

Attribute what actually happened #

Maintain components for the commercial metal price, currency, local basis, derivative P&L, carry, fees and residual. Define attribution order when finite changes create interactions; a sequential decomposition can allocate cross effects differently from a symmetric one while reconciling to the same total.

Keep realised trading cash separate from valuation marks. A client quote, a benchmark mark and an executable close-out level can be three different measures. The book should be explainable under each without pretending they are interchangeable.

Separate hedge quality from funding survival #

Stress a favourable economic hedge that loses money on its derivative leg before the business receives cash. Add reduced collateral eligibility and a delayed incoming payment. The institution-style task is to verify survival through the path, not simply a low final variance.

Record minimum cash headroom, largest call, time to source funds and contingency for a failed close. A variance-minimising hedge can be unacceptable if it consumes liquidity the firm cannot provide.

Hypothetical worked example

A fictional quantity hedge

A jeweller expects to purchase 10 kilograms. A price-change covariance of 720 and futures variance of 900 in compatible units give h* = 0.8. Target futures quantity is 8 kilograms. If a fictional contract is 1 kilogram, that is eight long contracts before execution constraints; if it is 3 kilograms, the desk must evaluate two versus three contracts rather than round blindly.

If commercial price rises by 300 per gram and futures by 280, a 10-kilogram purchase costs 3 million more, while an 8-kilogram long hedge gains 2.24 million before costs. Residual increase is 760,000, not zero. These are arbitrary research units and assumptions, not current quotes.

Common mistakes

  • Using a return beta as an unscaled physical hedge ratio.
  • Judging a commercial hedge only from the futures leg.
  • Ignoring the financing needed before the invoice is paid.
Check your understanding

A price-change hedge ratio is 0.8 for a 10-kilogram exposure. What is the initial model target before contract rounding?

Make this chapter useful

Can you defend the reasoning?

Before moving on, answer the self-check in your own words and write why each alternative fails. Use the worked example to test that explanation. Then apply it in the module research task; keep the assumptions and the evidence that could change your answer.

Desk assignment

What to submit

Deliver a benchmarked exposure map, rounding analysis, P&L attribution bridge and cash-survival stress. Explain the residual the hedge deliberately leaves.

Use the research ledger for dated evidence, or the module workbooks for calculations. Separate observations, assumptions and interpretation.
