Chapter 4 of 5
Collateral, haircuts and cash-component requirements
Understand eligible collateral value, changing haircuts and the distinction between clearing-member rules and a broker’s client funding policy.
In this chapter
Market value is not necessarily usable value #
Collateral eligibility depends on the permitted asset, concentration limits, valuation and pledge process. A haircut reduces the amount recognized against risk. If an eligible holding has market value V and haircut h, recognized value under the simplified calculation is V × (1 − h).
Both inputs can change. A market fall reduces V, while a higher haircut reduces the recognized fraction. Collateral correlated with the trading exposure can become less useful precisely when the position creates additional funding pressure.
Cash and non-cash meet different needs #
Clearing-member effective-deposit composition requirements and the broker’s treatment of a client’s collateral are distinct. Do not present a member-level cash proportion as an unconditional promise about what every client may finance. Obtain the provider’s current definition of cash-equivalent eligibility and collection rules.
Premium payments, settled losses and charges can require usable cash even when adequate non-cash collateral exists for a margin calculation. A total resource comparison can therefore hide a separate cash shortfall.
Keep assumptions visible in the worksheet #
The margin worksheet allows an entered cash-component percentage for the scenario rather than promising a universal client rule. It compares both total recognized resources and an assumed minimum cash need. The larger gap is a planning estimate, not an official collection determination.
Pending pledge credit, a non-eligible security or a provider-specific concentration cap is not modeled. Avoid planning on collateral that has not actually been accepted. A stress test should allow for both lower market value and a larger haircut.
Decision lab: A haircut can create a shortfall without a trade #
If fictional collateral worth ₹1,00,000 receives a 20% haircut, eligibility is ₹80,000. At 30%, it becomes ₹70,000 before any price fall. Simultaneous market declines can reduce both the collateral value and the value of the positions it supports.
Stress price, eligibility and a cash debit together. Identify what can be transferred by the due time rather than counting resources that exist elsewhere but cannot arrive. Treat cash-component assumptions as inputs to verify, not universal platform rules.
Hypothetical worked example
Enough total value, but not enough cash
A hypothetical margin requirement is ₹1,00,000. Cash is ₹20,000 and collateral market value ₹1,00,000 with a 20% haircut, giving ₹80,000 recognized collateral. Total resources appear to match the margin.
If the scenario also assumes that ₹50,000 must be in cash, the cash gap is ₹30,000 despite zero total-resource gap. A separate ₹5,000 premium payable would increase the cash need further.
The 50% scenario is an input, not a statement of every client’s policy. Check accepted collateral, actual available cash and current provider requirements before drawing any operational conclusion.
Common mistakes
- Adding unapproved collateral at full market value.
- Assuming sufficient total collateral eliminates the need for premium or loss-settlement cash.
With value ₹1,00,000 and a 20% haircut, what is recognized value under the simple model?
Make this chapter useful
Can you defend the reasoning?
Before moving on, answer the self-check in your own words and write why each alternative fails. Use the worked example to test that explanation. Then apply it in the module research task; keep the assumptions and the evidence that could change your answer.
